Book excerpt: Place-based policies are well justified to mitigate regional disparities, though with the concern of misallocation. In this paper, we characterize the properties of optimal spatial industry policies that result in lower efficiency loss while reducing spatial inequity in a general equilibrium model featuring spatial input-output linkages. Applying our model to the context of China, we find that the optimal spatial industrial policies should have a lower tax on an industry-city that is more upstream in the spatial production network such that the tax burden is less propagated through the spatial production network. By shifting from the current spatial industry policies to the optimal level, the total welfare improves by 4.99% in 2008. In addition, we analyze two regional policies implemented in China. Compared to uniform tax reduction, an optimal industrial policy generates substantially higher welfare for the targeted area and the rest of the country does not suffer a loss.

Book excerpt: We study optimal spatial policies in quantitative trade and geography frameworks with spillovers and sorting of heterogeneous workers. We characterize the spatial transfers that must hold in efficient allocations, as well as labor subsidies that would implement them. Assuming homogeneous workers and constant-elasticity spillovers, a constant labor tax over space restores efficiency regardless of micro heterogeneity in fundamentals. Place-specific subsidies are needed to attain optimal sorting if there are spillovers across different types of workers. We show how to quantify optimal spatial transfers, and apply the framework to data across U.S. cities using existing estimates of the spillover elasticities. The results suggest that the U.S. economy features too much spatial sorting by skill and wage inequality in larger cities relative to efficient allocations.

Book excerpt: We study optimal spatial policies in a quantitative trade and geography framework with spillovers and spatial sorting of heterogeneous workers. We characterize the spatial transfers that must hold in efficient allocations, as well as labor subsidies that can implement them. There exists scope for welfare-enhancing spatial policies even when spillovers are common across locations. Using data on U.S. cities and existing estimates of the spillover elasticities, we find that the U.S. economy would benefit from a reallocation of workers to currently low-wage cities. The optimal allocation features a greater share of high skill workers in smaller cities relative to the observed allocation. Inefficient sorting may lead to substantial welfare costs.
